Though it is possible convert HL2 models to HL1, I do believe it is illegal to release a mod containing them.

Oh really? I have seen plenty of mods with hl2 models in them. And I mean both games are made by valve. And really to be honest, I don't really care if its illegal :)

One point there, I use milkshape for my modelling and Half-Life 1 models are capped at little more than 1000 vertices. Judging by the quality of HL2 models you will not be able to compile many models for HL1.

Hurr. Look into studio bodies, Hotdog.
Besides, HL2 models have been ported and released time and time again. Hell, I even released a pack several months ago. Most of them actually are very low-poly, around 2000-3000 polygons. The crossbow is the only one that won't fit into a single studio body.
